Australia's inflation holds at 3.8% as RBA weighs recession risks
Australia's inflation rate has stayed stubbornly high, hitting 3.8% in January 2026—well above the Reserve Bank's target range. The figure follows a December reading of 3.6%, as rising oil prices, tight labour markets and supply shortages keep pressure on costs. Policymakers now face the challenge of cooling the economy without triggering a sharp downturn.
The Reserve Bank of Australia (RBA) has signalled its intent to bring inflation back within the 2–3% band. Governor Michele Bullock warned that a recession remains possible if price growth does not ease. The central bank aims to close the positive output gap—where demand outstrips supply—without tipping the economy into contraction.
HSBC's chief economist, Paul Bloxham, suggested that some economic slowdown may be unavoidable to rein in inflation. Meanwhile, inflation expectations have climbed to their highest point in over three years, adding to concerns. The RBA's next move, including a potential third consecutive rate hike in May, will depend on how quickly inflation responds to policy adjustments. Global factors, particularly the ongoing Middle East conflict, continue to push oil prices higher, complicating efforts to stabilise costs. Treasurer Jim Chalmers has downplayed recession fears, stating that neither the RBA nor Treasury currently expects one as the base case. However, the bank's ability to balance inflation control with job market stability remains under scrutiny.
The RBA's strategy hinges on gradually reducing demand without causing a spike in unemployment. Oil price movements and supply constraints will play a key role in shaping Australia's economic path. For now, policymakers are focused on steering inflation downward while avoiding a severe contraction.
